Who cares about the Fed - Deutsche Bank didn't call one of their bonds this morning. More carnage for the financial bond sector...

Posted by Jim Leaviss on 17 December 2008 10:19:00 GMT
Shock of the morning wasn't the overnight Fed rate cut to zero-ish, nor the acceleration of their Quantitative Easing programme, both of which we'd expected for some time. The shock came with this press release from Deutsche Bank explaining that they wouldn't be calling a Lower Tier 2 (LT2) bank bond. This particular bond, a Euro 1 billion issue, was issued as a 10 year deal, but with a call date after 5 years at the bank's option in January 2009. Historically, these LT2 issues have been called after 5 years, as if not redeemed then the coupon steps up and theroretically makes it expensive funding for the bank. In this instance the coupon moves from 3.875%, to 3 month Euribor (Euro money market rate) +88bps. This currently equates to just over 4%, so is only a minor increase in the interest cost at a time when refinancing bank debt has become extremely expensive. Subordinated Deutsche Bank credit default swaps are trading at 216 bps, so it makes total economic sense for the bank to have left this relative cheap financing outstanding - to issue a brand new LT2 bond might cost Deutsche Bank a coupon of 5.5 - 6% . Euribor +88 bps is inside where the bank could issue even senior debt.
So it made economic sense, but the market was still shellshocked. The price of the bond fell from around 96 to 90 as the market opened, and other LT2 bonds are obviously under pressure too. Many had felt that there would be a credibility issue in not calling debt at this part of the capital structure, and that it might impair a bank's ability to issue cheaply again in the future as well as being seen as a sign of weakness. Now one of the world's biggest banks has taken such a stance however it is likely that every other bank in the world feels able to assess the callability of their outstanding bonds on purely economic grounds (although BNP Paribas did call a LT2 issue today, perhaps before they knew the precedent that DB was setting). All LT2 bonds should therefore be assessed on a yield to maturity (YTM) basis rather than on yield to call (YTC) - in other words the spreads being offered on bank bonds were unrealistically high if quoted to those shorter call dates.
So LT2 bonds are lower this morning, but a bigger hit is likely in the even more subordinated Tier 1 (T1) market. If banks now feel no moral pressure to call the more senior Lt2 bonds, they will certainly have no compunction about letting T1 bonds extend maturity - to perpetuity if necessary. And coupled with the fact that many T1 bonds will not be able to pay coupons if the bank isn't paying an equity dividend, many investors are going to be left holding zero coupon perpetual bonds. Bond Maths 101 - the zero coupon perpetual bond is the very worst kind of bond you can own. T1 bonds are 10-12 points lower this morning.

The subordinated bond Munich Re Finance 03/23 floating rate has, in contrast to other hybrid bonds significantly reduced duration. It ends in the 2023rd By 2013, it has a fixed interest payment of 6.75 percent, which at the current rate of borrowing by 99 percent to a yield of 6.82 percent. The first possible termination date by the Munich Re is on 21 June 2013.

If they do not perceive this event is followed by a flowing rate of interest payable - hence the term floating rate - the quarterly in March, June, September and December is paid. The interest is then made up of the 3-month Euribor rate plus 345 basis points. The current Euribor rate of 4.96 percent 8.41 percent would have matured - significantly more than the Munich Re will pay today.

In the case once the lack of interest payments resulting from the possible difficulties of the insurance payment in the terms of issue set details. So the investor has in principle entitled to the interest payments, if a dividend is paid. In this case, the Munich Re their creditors to "compulsory Zinszahlungstag" service, which by 2013 is the 21st June is.

Munich Re pays no dividend, it must also not use the bond. You can do this but why by a "voluntary Zinszahlungstag" in the conditions we are talking about. This however would require a special pre-announcement and it is rather unlikely. Under normal circumstances means the failure of a dividend yield loss for the hybrid bond.

Munich Re agrees to but, according to prospectus (page 16), the outstanding interest rates higher. This is the next mandatory Zinszahlungstag, so the date of the next dividend payment. If until the final maturity no longer be paid dividends, the outstanding interest payments in 2023 with the loan repaid. The underpayment interest but are themselves not remunerated.

The possible case of a takeover comes only indirectly to the language. However, a buyer and all obligations of the company, including the loans contracted. Investors important: Munich Re has a good credit, the emission ratings for the hybrid bond at all three rating agencies, with an A has been classified.

Interest which accrues during a period ending on
(but excluding) a Compulsory Interest Payment Date
(as de
fined below) will be payable on that
Compulsory Interest Payment Date. Interest which
accrues during a period ending on (but excluding) an
Optional Interest Payment Date (as de
fined below)
will be payable on that Optional Interest Payment
Date only if the Issuer so elects by not less than 10
nor more than 15 TARGET Business Days
notice to
the Bondholders in accordance with
§11 (which
notice will be irrevocable and will oblige the Issuer
to pay that interest on that Optional Interest
Payment Date) and will otherwise constitute

‘‘
Arrears of Interest’’. The Issuer shall not have any
obligation to pay interest on any Optional Interest
Payment Date if it does not elect to do so and any
such failure to pay shall not constitute a default of
the Issuer. The Issuer may pay outstanding Arrears
of Interest (in whole or in part) at any time on giving
not less than 10 nor more than 15 TARGET
Business Days
notice to the Bondholders in
accordance with
§11 (which notice will be
irrevocable and will oblige the Issuer to pay the
relevant Arrears of Interest on the payment date

speci
fied in that notice).

The Issuer will be obliged to pay outstanding
Arrears of Interest (in whole but not in part) on
the earlier of:

(i) the next Compulsory Interest Payment Date;

(ii) the due date for redemption of the Bonds;

(iii) the date on which an order is made for the
winding up or dissolution and liquidation of
the Issuer or the Guarantor (other than for the
purposes of or pursuant to an amalgamation,
reorganisation or restructuring whilst solvent,
where the continuing entity assumes
substantially all of the assets and obligations of
the Issuer or the Guarantor, as the case may
be); and

(iv) the date on which the Issuer or the Guarantor
(pursuant to any guarantee or otherwise) makes
any payment of interest on a Junior Security.

The Issuer will be obliged to make a pro rata
payment (expressed as a percentage) of Arrears of
Interest on the Fixed Interest Payment Date or the
Floating Interest Payment Date, as applicable,
immediately following the date on which the Issuer
or the Guarantor (pursuant to any guarantee or
otherwise) makes any payment of Deferred Interest
on a Parity Security. Any such pro rata payment will
be calculated by reference to the date of payment of
such Deferred Interest.

Arrears of Interest will not themselves bear interest.

In this
§4(3) the following terms have the meaning

ascribed thereto:

‘‘
Deferred Interest’’ means any interest deferred on a
Parity Security on any scheduled interest payment

date for such Parity Security;

‘‘
Optional Interest Payment Date’’ means any Fixed
Interest Payment Date or Floating Interest Payment
Date in respect of which all of the following criteria
are met: (a) no dividend or other distribution or
payment was declared in respect of any class of
shares of the Guarantor at the Annual General
Meeting (
ja¨ hrliche Hauptversammlung) of the
Guarantor immediately preceding that Fixed
Interest Payment Date or Floating Interest Payment
Date; and (b) no such dividend or other distribution
of payment has been declared in respect of any class
of shares of the Guarantor since that Annual

General Meeting of the Guarantor;

‘‘
Parity Security’’ means any subordinated debt
security issued by the Issuer or the Guarantor or
guaranteed by the Guarantor which ranks or, had it
been issued by the Issuer, would rank
pari passu

with the Bonds;

‘‘
Junior Security’’ means any subordinated debt
security issued by the Issuer or the Guarantor or
guaranteed by the Guarantor which ranks or, had it

been issued by the Issuer, would rank junior to the
Bonds or a Parity Security; and

‘‘
Compulsory Interest Payment Date’’ means any
Fixed Interest Payment Date or Floating Interest
Payment Date which is not an Optional Interest

Payment Date.
